    A liquid fund invests in money market and debt instruments and prioritizes safety and liquidity over returns. The underlying securities are of shorter duration maturity of up to 91 days.

    Liquid: The primary focus of liquid funds is to provide a high degree of liquidity. This attribute makes it a prudent choice for building emergency funds.

    Safety: Liquid funds are not susceptible to high interest rate volatility and provide relatively low interest rate risk in the debt fund category. Though the returns are not guaranteed, they are less risky than equity funds.

    Quality of underlying instruments – Evaluate the portfolio of underlying securities. They can be a combination of Treasury Bills (T-bills), Government Securities (G-secs), Commercial Paper (CP), Certificates of Deposit (CD), Collateralized Lending & Borrowing Obligations (CBLO), etc.

    ii. Safe, which means this money cannot be invested in equities.
    iii. Low correlation with other assets – Investors should not risk it and try to earn high returns.

    There are six primary indicators of investment risk in mutual fund portfolios. They are alpha, beta, r-squared, standard deviation, Sharpe ratio and the Sortino ratio. We need to understand the relevance of key risk measures with respect to the mutual fund performance:

    Standard deviation determines how much the fund deviates from its average historical performance.

    Sharpe Ratio measures how much return per unit.

    Alpha measures how effective the fund manager is to deliver an outperformance relative to its benchmark.

    Beta measures the relative volatility of the mutual fund against its benchmark.

    R Squared is the fund’s correlation to the benchmark.

    The Sortino Ratio determines the success of a fund in capping its downside volatility.
